Leave encashment is the payment you receive for unused leave when you retire, resign, or even during service. The tax treatment depends heavily on whether you're a government employee, when you encash, and how much.

Leave Encashment During Service (Mid-Employment)

If you encash leave while still employed — it is fully taxable as salary income in that year. No exemption applies. This is added to your gross salary and taxed at your applicable slab rate.

Private Sector — Exempt Amount Formula

For private employees, exempt leave encashment = minimum of the following 4 amounts under Section 10(10AA):

  1. Actual leave encashment received
  2. ₹25,00,000 (updated cap from Budget 2023)
  3. 10 months' average salary (average of last 10 months before retirement)
  4. Cash equivalent of leave based on: (Earned leave balance ÷ 30) × monthly salary

The minimum of all four is exempt. The rest is taxable as salary.

Example: Private sector employee, last 10-month average basic+DA = ₹50,000/month
Leave balance = 60 days. Actual encashment = ₹1,00,000
1. Actual = ₹1,00,000
2. ₹25 lakh cap
3. 10 months × ₹50,000 = ₹5,00,000
4. (60/30) × ₹50,000 = ₹1,00,000
Exempt = minimum = ₹1,00,000 (entire amount exempt)

Leave Encashment on Death

If leave encashment is paid to nominee after employee's death — the amount is completely tax-free in the hands of the nominee. No limit applies.

Which Leaves Can Be Encashed?

Typically, Earned Leave / Privilege Leave is encashable at retirement or resignation. Casual Leave and Sick Leave are usually non-encashable as per company policy (though it varies). Check your company's leave policy for exact rules.

₹25 lakh is the lifetime exemption limit across all employments. If you encashed ₹15L at one employer, only ₹10L exemption remains for future employers.
